What Is a Deferral? Its Expenses Prepaid or Revenue Not yet Earned

The prepayment is recognized as a liability on the balance sheet in the form of deferred revenue. When the good or service is delivered or performed, the deferred revenue becomes earned revenue and moves from the balance sheet to the income statement. An accountant records unpaid salaries as a liability and an expense because the company has incurred an expense. The recording of the payment of employee salaries usually involves a debit to an expense account and a credit to cash.

Before we address those corrections, assess your understanding of what we’ve covered so far. This account needs to be adjusted, and a quick look at the ledger account reveals that none of the supplies used up during the year were recorded as expenses. We pay for the supplies so we have them on hand when we need them, and then expense them as we use them. Example of Deferred Revenue

A deferred expense represents spending for which the outflow of economic benefits will occur later. For example, a company pays a supplier in advance resulting in a deferred expense. Technically, when recording a deferral, the prepayment is accompanied by a related recognized expense in the following accounting period, whereas the same amount is deducted from the prepayment. In the case above, the company should record the deferred expense of $14,000 as an asset in year 1 and recognize it as an expense in year 2.

A deferred expense is a cost that has already been incurred, but which has not yet been consumed. The cost is recorded as an asset until such time as the underlying goods or services are consumed; at that point, the cost is charged to expense. A deferred expense is initially recorded as an asset, so that it appears on the balance sheet (usually as a current asset, since it will probably be consumed within one year). At this point, the company creates an asset on the balance sheet while reducing its cash or bank balance.

When payment is received in advance for a service or product, the accountant records the amount as a debit entry to the cash and cash equivalent account and as a credit entry to the deferred revenue account. When the service or product is delivered, a debit entry for the amount paid is entered into the deferred revenue account, and a credit revenue is entered to sales revenue. They are expenses that belong in the current period but have not yet been billed to the business.

A deferral accounts for expenses that have been prepaid, or early receipt of revenues. In other words, it is payment made or payment received for products or services not yet provided. Deferrals allows the expense or revenue to be later reflected on the financial statements in the same time period the product or service was delivered. Deferrals are the result of cash flows occurring before they are allowed to be recognized under accrual accounting. As a result, adjusting entries are required to reconcile a flow of cash (or rarely other non-cash items) with events that have not occurred yet as either liabilities or assets.

Deferrals Explained

This accounting approach ensures that expenses are recognized in the periods they contribute value to the business. Generally accepted accounting principles (GAAP) are a collection of rules for measuring, valuing and accounting for financial transactions in a company. These standardized rules allow companies to be compared to one another and evaluated on the same basis. One of the most important underlying premises in GAAP is the matching of revenues and expenses in the period incurred. Matching will push (or defer) the expense until the product sells and has revenues to match it.

How do fixed assets and current assets differ?

This system means that employee earnings for December 16–31 will be paid on January 10 of the next year. The same company is issuing $20,000,000 of bonds payable that mature in 30 years by deferring a payment of $350,000 in accounting and legal fees. In fact, the company records a bond issue cost of $11,666 for the next 30 years, thereby receiving the benefits of the deferred expense as an asset and recognizing it as an expense at a later accounting period. Deferred revenue is recorded as such because it is money that has not yet been earned because the product or service in question has not yet been delivered. Contracts can stipulate different terms, whereby it’s possible that no revenue may be recorded until all of the services or products have been delivered. In other words, the payments collected from the customer would remain in deferred revenue until the customer has received in full what was due according to the contract.

Since a business does not immediately reap the benefits of their purchase, both prepaid expenses and deferred expenses are recorded as assets on the balance sheet for the company until the expense is realized. Both prepaid and deferred expenses are advance payments, but there are some clear differences between the two common accounting terms. Assets and liabilities on a balance sheet both customarily differentiate and divide their line items between current and long-term. Since a business does not immediately reap the benefits of its purchase, both prepaid expenses and deferred expenses are recorded as assets on the balance sheet for the company until the expense is realized.
